June mortgage lending suffers biggest slump in 18 months

LONDON (Reuters) - Mortgage approvals and lending slumped in June, echoing broader economic weakness that month due to extra public holidays and very wet weather, Bank of England data showed on Monday.

Consumer lending, such as credit card borrowing, held up relatively well, but house purchase activity fell to its lowest in one and a half years and headline money supply figures showed their biggest annual drop since records began in 1983.

Last week, official data showed that economic output in the second quarter of 2012 suffered its biggest fall since early 2009, as one-off effects compounded the misery faced by an economy already mired in recession and hurt by the euro zone debt crisis and public spending cuts.

The Bank said mortgage approvals fell to 44,192 in June, down from 50,544 in May, the lowest reading since December 2010 and well below analysts' forecast of a reading of 49,000.

The Bank noted that its figures did not adjust for two extra public holidays that fell in June to mark the Queen's Diamond Jubilee.

Net mortgage lending showed a similar pattern, contracting by 355 million pounds, the sharpest drop since December 2010.

Consumer credit rose by 635 million pounds in June, slightly more than the 400 million pound rise economists had forecast, but this was not enough to stop overall lending showing its weakest growth since July 2010.

Nonetheless, this rate of credit growth is well below the pace seen before the financial crisis, and the Bank and the government have announced a raft of measures in recent weeks to encourage banks to lend more cheaply.

The central bank also decided last month to expand its programme of government bond purchases by an extra 50 billion pounds, spread over the next four months, and economists see no change to this policy when Bank officials meet later this week.

Before the 2008 financial crisis, monthly mortgage approvals ran at around 90,000, but the number of home sales has slumped since then and the property market has ceased to be a major driver of consumer spending.

Last week similar data from the British Bankers' Association showed the number of mortgage approvals for house purchase fell to its lowest level in 3-1/2 years, which it attributed to unusually wet weather and extra public holidays.

The Bank's preferred gauge of money supply, M4 excluding intermediate other financial corporations, grew by 3.5 percent on the year in June after a 3.0 percent rise in May.

But the headline figure for M4 dropped by 5.2 percent on the year, the sharpest fall since monthly records began.

Seagate shares tumble as slowing PC sales hit outlook

(Reuters) - Seagate Technology Plc's shares fell as much as 8 percent on Tuesday, after the hard disk drive (HDD) maker projected first-quarter revenue below estimates on slowing sales of personal computers.

The company has been hit by slowing economic growth and shaky sales of PCs as consumers shift toward tablets and smartphones.

FBN Securities cut its price target on Seagate's stock to $32, saying selling prices had started to decline from their peak levels after the Thailand floods last year and inventory had started rising.

Seagate's weak outlook follows an upbeat fiscal 2013 forecast from rival Western Digital Corp, which is banking on strong sales to big businesses.

The company forecast first-quarter sales of about $4 billion, below analysts' estimates of $4.62 billion, according to Thomson Reuters I/B/E/S.

"Our checks continue to show caution from PC vendors while the industry is still going through major product transitions," Barclays Capital analyst Ben Reitzes said.

Reitzes, however, raised his price target on Seagate's stock, saying the company represents a good investment in the longer term as it has raised its dividend and has said it will buy back shares.

Shares of the company fell 8 percent to $27.90 in early trading on the Nasdaq on Tuesday. The stock has dropped 7 percent since touching a life high of $32.55 on May 1.

Mitt Romney told Jewish donors Monday that their culture is part of what has allowed them to be more economically successful than the Palestinians, outraging Palestinian leaders who suggested his comments were racist and out of touch with the realities of the Middle East. His campaign later said his remarks were mischaracterized.

"As you come here and you see the GDP per capita, for instance, in Israel which is about $21,000, and compare that with the GDP per capita just across the areas managed by the Palestinian Authority, which is more like $10,000 per capita, you notice such a dramatically stark difference in economic vitality," the Republican presidential candidate told about 40 wealthy donors who ate breakfast at the luxurious King David Hotel.

Romney said some economic histories have theorized that "culture makes all the difference."

"And as I come here and I look out over this city and consider the accomplishments of the people of this nation, I recognize the power of at least culture and a few other things," Romney said, citing an innovative business climate, the Jewish history of thriving in difficult circumstances and the "hand of providence." He said similar disparity exists between neighboring countries, like Mexico and the United States.

Palestinian reaction to Romney was swift and pointed.

"It is a racist statement and this man doesn't realize that the Palestinian economy cannot reach its potential because there is an Israeli occupation," said Saeb Erekat, a senior aide to Palestinian President Mahmoud Abbas.

"It seems to me this man lacks information, knowledge, vision and understanding of this region and its people," Erekat added. "He also lacks knowledge about the Israelis themselves. I have not heard any Israeli official speak about cultural superiority."

As criticism mounted while Romney traveled to Poland, campaign spokeswoman Andrea Saul said: "His comments were grossly mischaracterized." The Republican's campaign contends Romney's comparison of countries that are close to each other and have wide income disparities ? the U.S. and Mexico, Chile and Ecuador ? shows his comments were broader than just the comparison between Israel and Palestine.

While speaking to U.S. audiences, Romney often highlights culture as a key to economic success and emphasizes the power of the American entrepreneurial spirit compared to the values of other countries. But his decision to highlight cultural differences in a region where such differences have helped fuel violence for generations raises new questions about the former businessman's diplomacy skills.

As he has at home, Romney in Jerusalem cited a book titled, "Guns, Germs and Steel," that suggests the physical characteristics of the land account for the differences in the success of the people that live there.

"And you look at Israel and you say you have a hard time suggesting that all of the natural resources on the land could account for all the accomplishment of the people here," Romney said, before citing another book, "The Wealth and Poverty of Nations," by former Harvard professor David Landes.

This book, Romney said in Jerusalem, concludes that "if you could learn anything from the economic history of the world it's this: Culture makes all the difference. Culture makes all the difference."

The economic disparity between the Israelis and the Palestinians is actually much greater than Romney stated. Israel had a per capita gross domestic product of about $31,000 in 2011, while the West Bank and Gaza had a per capita GDP of just over $1,500, according to the World Bank.

Romney, seated next to billionaire casino owner Sheldon Adelson at the head of the table, told donors that he had read books and relied on his own business experience to understand why the difference in economic disparity between countries is so great.

His comparison of the two economies did not take into account the stifling effect the Israeli occupation has had on the Palestinian economy in the West Bank, Gaza Strip and east Jerusalem ? areas Israel captured in 1967 where the Palestinians hope to establish a state.

In the West Bank, Palestinians have only limited self-rule. Israel controls all border crossings in and out of the territory, and continues to restrict Palestinian trade and movement. Israel annexed east Jerusalem in 1967, but has invested much less heavily there than in Jewish west Jerusalem.

And although Israel withdrew from the Gaza Strip in 2005, it continues to control access and has enforced a crippling border blockade since the Islamic militant Hamas seized the territory in 2007.

It's true that Israel has logged tremendous achievements, said Abraham Diskin, a political science professor at the Inter-Disciplinary Center outside of Tel Aviv. But "you can understand this remark in several ways," he added. "You can say it's anti-Semitic. 'Jews and money.'"

The World Bank and the International Monetary Fund repeatedly have said that the Palestinian economy can only grow if Israel lifts those restrictions.

"It's Israeli occupiers and Palestinians under occupation, and that's why Palestinians cannot realize their potential," Erekat said.

The breakfast with top donors ? including Adelson, New York Jets owner Woody Johnson and hedge fund manager Paul Singer ? concluded Romney's visit to Israel, the second leg of a three-nation overseas tour designed to bolster his foreign policy credentials.

Standing on Israeli soil for the first time as the GOP's presumptive presidential nominee, Romney on Sunday declared Jerusalem to be the capital of Israel and said the U.S. has promised never to "look away from our passion and commitment to Israel."

The status of Jerusalem is a critical issue in peace talks between the Israelis and the Palestinians.

In Israel, Romney did not meet with Abbas or visit the West Bank. He met briefly with Palestinian Prime Minister Salam Fayyad.

Romney's campaign says the trip, which began in England last week, is aimed at improving the former Massachusetts governor's foreign policy experience through a series of meetings with foreign leaders. The candidate has largely avoided direct criticism of U.S. President Barack Obama while on foreign soil.

The Jerusalem fundraiser, however, was a political event that raised more than $1 million for Romney's campaign. It marks at least the second finance event during his tour. The first, in London, attracted about 250 people to a $2,500-per-person fundraiser.

Both presidential candidates have aggressively courted American donors living abroad, a practice that is legal and has been used for decades.

Romney's declaration that Jerusalem is Israel's capital was in keeping with claims made by Israeli governments for decades, even though the United States, like other nations, maintains its embassy in Tel Aviv.

His remarks on the subject during a speech drew a standing ovation from the audience, which included Adelson, the American businessman who has promised to donate more than $100 million to help defeat Obama.

Adelson was among a several donors who flew to Israel for a day of sightseeing with Romney in addition to private meetings with top Israeli officials.

Romney flew to the Middle East from Britain, where he caused a stir by questioning whether officials there were fully prepared for the Olympic Games. A stop in Poland will complete his trip.

Owen admits it is not to everyone?s liking. One boy called home after his first few days there and said: ?Dad, get me out of here, these kids are freaks.?

But to others it?s literally a lifesaver. Dylan Huegerich?s long hair and occasional use of makeup made him the?subject of frequent taunts in school in the small town of Saukville where he grew up. ?It hurt so bad,? he said. ?I?hated my life. I hated everything. When his mother complained to the school she was told he should cut his hair and try to act ?more manly?. Every morning, she told Time, ?I knew I was driving him back to this place where he?was hurting. Oh, they beat you up? Here, go there again. My heart broke every time he got out of the car.?

She decided not to enroll him for eighth grade. ?I felt like if I turned in those forms, I was giving him some kind of a sentence.? So he went to Alliance, a?90-minute commute away.

The school, founded in 2005, was modeled on Manhattan?s Harvey Milk High School, which was named after the late San Fransisco gay activist whose story was the basis for the award-winning film Milk, and which became fully accredited in 2002. It started as a high school (ages 14-18), expanded to include middle school-age children (11-14) as well, and is now about to revert to being just a high school again.

Michael Freytes, 17, who is straight, says he likes Alliance because he doesn?t feel judged. ?When I was in middle school I was being bullied a lot. I tried to?fit in but I couldn?t. But if there?s a problem like that at Alliance the other students don?t tolerate it and the teachers take care of it.? The students resolve conflict through what they call ?restorative justice?, though a ?justice circle?, governed by students, which Freytes says ?tries to figure out the problem and then fix it without things getting out of control?.

The primary justification for the existence of schools such as Alliance is safety ? an institutional response to the pervasive bullying experienced by LGBT youth and others in mainstream schools.

The problem seems severe. A 2009 survey conducted by the Gay, Lesbian and Straight Education Network (GLSEN) revealed that 9 out of 10 LGBT students said they had experienced harassment or bullying. Almost two-thirds claimed they felt unsafe in school, while one in five said they had been physically assaulted. A 2007 survey revealed that 39% reported physical assaults and, of those who told teachers or administrators about the bullying, only 29% said it?resulted in effective intervention. The?2009 survey also found that the frequency with which LGBT students experienced more severe forms of bullying and harassment had held steady over the previous decade.

Last winter, 14-year-old Kenneth Weishuhn killed himself after he came out at his Iowa high school. Anonymous threats on his voicemail were followed by yelling and physical harassment that got so bad teachers had to stand guard in the hallways. Kenneth eventually hung himself in his parents? garage.

Even when parents aren?t prepared to accept their children are gay, says Owen, they understand the need to put their child in a nurturing environment. ?They?want their kid to be safe. They want to know that their child is not going to be spat on or kicked just because of who they are.?

Attitudes towards homosexuality are?changing radically in the US, even in midwestern states such as Wisconsin, and even if every time gay marriage has been put to the vote at a state level, it has failed. President Obama recently came out in favour of gay marriage, which is legal in six states and Washington DC, covering 12% of the country. According to Gallup, today almost two-thirds of people in the US believe lesbian and gay relationships should be legal, compared with fewer than half in 1977.

Today more than half (54%) believe?homosexuality is morally acceptable, compared with 40% in 1977.?And the people most likely to be?comfortable with homosexuality as a?fact of life that?should enjoy equal rights?and protection are the young.

Predictably, social conservatives are not enamoured with this trend or this educational response. The chairman of?the Conservative party of New York?State, Michael Long, said the establishment of the Harvey Milk School?amounted to social engineering. ?Is?there a different way to teach homosexuals? Is there gay math? This is?wrong ? there?s no reason these children should be treated separately.?

Nonetheless, they are often treated differently, and Chad Weiden, who led efforts to set up a gay-friendly school in Chicago, says that part of the skill in teaching is making sometimes abstract issues accessible to students. ?It?s all about making it relevant to kids. If you?re doing probability in math, you could illustrate it by looking at GLBT suicides or stop-and-frisk or unemployment. A good curriculum would also deal with issues of sexual orientation when covering things like evolution, biodiversity, anthropology, history and literature. That should be true of any school, not just one that considers itself?gay-friendly.?

But behind these conservative attacks?lie two broader motivations. The?first, underpinned by the notion that homosexuality is wrong, is that any mention of homosexuality ?normalises? gay identity, and might encourage impressionable young people to become gay who otherwise wouldn?t.

?What about that girl who is a virgin, who is being harassed by lesbians and guys to have sex, and yet you?re going to?build a gay school?? a Chicago minister, Wilfredo de Jesus, asked the Chicago Journal. ?It?s not fair.?

Such accusations, says Savin-Williams, are absurd. ?There is absolutely no evidence that gay or straight kids can be created in that way, let alone converted. It?s a nonsense.?

Some would rather that gay youth were neither seen nor heard. A network of gay-straight alliance clubs have sprung up in schools around the US, to provide peer-group support for lesbian and gay students. But their emergence has often been challenged by school authorities and conservative parents, forcing students to the courts to?defend their right to self-organise, as happened last year in West Bend, Wisconsin, just 45 minutes? drive from Alliance.

The right calls efforts to recognise sexual diversity ?pushing a gay agenda?. When Weiden was trying to set up his school, conservatives tried to provoke them into saying they would promote gay lifestyles. ?They were just goading us. ?Say it, say it, will you teach gay lifestyles.? I could have said: ?I?m gay, the kids are going to be gay, it?s going to be the biggest flaming school in the city.? But we were just not going to say that.?

The second motivation, however, is steeped in a far more pervasive belief that gay teens and pre-teens are simply not in a position to fully understand and label their sexual orientation: that like being a goth, punk or nerd, it might just be a phase they were going through. This partly resides in the anxiety most parents have about their adolescent children?s burgeoning sexuality.

But it is also a function of associating an awareness of being gay with being sexually active, and holding gay identity to a different standard to heterosexuals. A 12-year-old boy expressing a furtive interest in girls or vice versa would provoke little concern. Indeed, the issue of his straightness wouldn?t even come up. A 12-year-old boy who finds himself attracted to other boys, however, would not have that luxury. Since sexual identity is fluid there is, of course, the?possibility that preferences may change.?But that is no less true for the straight boy than the gay one. And, the?chances?are that, whichever gender?they?are attracted to, both may well still?be waiting for their first kiss.

?No one says to [a straight teen or pre-teen boy]: ?Are you sure? You?re too?young to know if you like girls. It?s probably just a phase,?? Eileen Ross, a director of the Outlet Program, a support service for gay youth in California told the New York Times. ?But that?s what we say too often to gay youth. We?deny them their feelings and truth in?a way we would never do with a heterosexual young person.?

In previous generations young people would wait until college to come out. Now they feel sufficiently emboldened to come out in middle or high school ? at?an age and in a place characterised by?teasing, bullying, sexual exploration and hormonal turbulence. ?Kids are definitely coming out earlier, and middle school is definitely the worst time for bullying, whether you?re straight or gay,? says Savin-Williams. There are several summer camps around the country, that cater to?transgender children as young as eight.

?We always knew middle school was a time when kids struggle with their identity,? one middle-school counsellor told the New York Times, confessing that her school was ?totally unprepared? for openly gay students, ?but it was easy to let anti-gay language slide because it?s so imbedded in middle-school culture, and because we didn?t have students who were out to us or their classmates. Now we do, so we?re playing catch up to?try to keep them safe.?

But gay-friendly schools have also met resistance from members of the gay?community who believe that such schools amount to segregation, simply sheltering gay youth from the realities of homophobia while letting mainstream schools off the hook.

Savin-Williams is skeptical about the purpose of gay-friendly schools. ?Most of the kids who are at these schools are there not so much because they are gay, but because they are very gender atypical [not conforming to traditional stereotypes]. That?s not most gay kids. Where does it stop? Do you have a school for fat?kids and annoying kids and all the others who just don?t fit in??

In Chicago the combined opposition of religious, conservative and gay opposition scuppered plans to build a?similar school.

?There was push back from the gay?community,? says Weiden, who pioneered the effort. ?The elders were against it. They thought it was segregation. ?If you create this school,? they said, ?then you don?t make other schools accountable.? But kids are scared now. They?re hurting now. Making the schools accountable will take years. I hope that?in 10 years you wouldn?t need our school anymore. But?they need it now.?

Owen agrees. ?As much as it should be being addressed in other schools, the?fact is that it isn?t,? she says. ?And?it?s not as though our students were unaware of what was out there. That?s why they?re here. They say: ?We do the world everyday. We know what the world is like.? And the reality is that the world outside high school is much more like this. It?s much more gay-friendly than high schools are.?

More than half of lesbian, gay and bisexual young people have experienced homophobic bullying at?school in the UK, according to a survey published by Stonewall earlier this month. Almost all of the 1,600 young people questioned said homophobic name-calling is common, a finding backed up by a recent Ofsted report that found widespread use of?the word ?gay? as an insult.

Wes Streeting, Stonewall?s head of?education, said: ?We?ve found that?homophobic bullying is lower in?schools that explicitly state homophobic bullying is wrong and where incidents are dealt with swiftly?and seriously. The best schools are those that go beyond tackling bullying by celebrating difference and?addressing gay issues in a positive?way across the curriculum.?

At one primary school that successfully countered bullying, Ofsted?inspectors said pupils were?comfortable about rejecting stereotypes ? a six-year-old boy wore a tutu without comment from classmates, while a girl wrote a fairy story that ended with the marriage of two princesses. Children in Year Six learned about gay role models such as the actor Ian McKellen and the?rugby player Gareth Thomas (pictured).

At another school where many pupils had?anti-gay attitudes ? children frequently used terms such as ?batty man? and ?queer? ? the headteacher used the curriculum to explore gay?topics; studying Alan Turing?s life in technology lessons and the Nazi persecution of homosexuals in?history. The school brought?in external role models including a black lesbian rapper and a gay Muslim?group.

Ofsted found a ?significant decrease? in bullying in the school, while staff and pupils who were lesbian or gay were able to be more open about their sexuality without fear of harassment. Jeevan Vasagar

German minister rejects talk of Spain aid request

BERLIN (AP) ? Germany's finance minister is rejecting talk of a possible application from Spain for the eurozone's bailout fund to buy the struggling country's bonds, a newspaper reported Saturday.

This week, European Central Bank head Mario Draghi promised to do "whatever it takes" to preserve the euro. The German and French leaders then said that they were "determined to do everything to protect the eurozone."

Neither mentioned any specific action. But those comments raised expectations that the ECB ? or the eurozone's temporary rescue fund, the European Financial Stability Facility ? might step in to buy Spanish government bonds and lower the country's borrowing costs, which have been at worryingly high levels in recent weeks.

Still, German Finance Minister Wolfgang Schaeuble was quoted as telling the Welt am Sonntag newspaper that Spain's short-term financing needs are "not so big."

Asked about talk that Spain could soon make an application for the eurozone rescue fund to buy bonds, he replied: "There is nothing to this speculation."

"The high interest rates are painful and they create a lot of concern ? but it's not the end of the world if one has to pay a few percent more at a few bond auctions," Schaeuble was quoted as saying.

He added that an aid package worth up to ?100 billion ($123 billion) to help Spain's banks, which are laden with soured investments following a property sector collapse, is "sufficiently large." Spain's budget-cutting and economic reform efforts will have positive effects, "on the financial markets too," he insisted.

Spanish officials have been adamant that the country, the eurozone's fourth-largest economy, will not seek a full-scale bailout along the lines of those given to Portugal and Ireland as it battles with a persistent recession.

Republicans Hit Justice Department On Voter ID

WASHINGTON ? House Republicans on Thursday criticized the Justice Department's decision to challenge new voter ID laws in several states, saying it shows the Obama Administration is more concerned with Democrats winning in November than protecting against election fraud.

"The Department of Justice has embarrassed itself," said Rep. Trent Franks, R-Ariz. "The partisan bias is obvious."

Thomas Perez, the department's chief civil rights enforcer, denied any partisan bias or motivation in bringing federal court challenges under the Voting Rights Act to recently passed voter ID laws in Texas and South Carolina.

In both states, Republican-controlled legislatures passed laws requiring voters to show government-issued photo identification in order to vote. The Justice Department indicated this week it also is looking at whether Pennsylvania's new voter ID law violates the Voting Rights Act, a 1965 law for ensuring minorities' right to vote.

"Our philosophy has been very straight forward," Perez told a House Judiciary subcommittee that Franks chairs. "We want to enforce laws. There's a robust debate in this country, and we think we need to continue to have that debate and we do our level best to ensure that every eligible voter casts their vote and has access to the ballot."

Perez said the department believes that both the new Texas and South Carolina laws will hinder many citizens, particularly minorities, in exercising their right to vote. He said the department's position under President Barack Obama and Attorney General Eric Holder on voter ID laws is no different now than it was under former Republican President George W. Bush. He read a quote from Bush's attorney general, Michael Mukasey, to make his point.

"'We will not hesitate to use the tools available to us if these laws are used improperly,'" Perez said, quoting Mukasey. "That is not Attorney General Holder, that's Attorney General Mukasey, and we completely agree."

Another Republican, Rep. Steve King of Iowa, echoed Franks' concerns, saying the decision to contest the Texas and South Carolina laws shows insensitivity by the Justice Department to voter fraud.

"There are a lot of individuals out there who are happy to break the law, who don't even understand it breaks the law," King said of voter fraud. "...We're seeing voter fraud that's pretty prevalent out there."

Election administrators and academics who monitor the issue said in-person fraud is rare because someone would have to impersonate a registered voter and risk arrest. A 2008 Supreme Court case drew detailed briefs from the federal government, 10 states and other groups that identified only nine potential impersonation cases over the span of several years, according to a tally by the Brennan Center at New York University.

With the support of U.S. embassies and international networks, the Partnership will exponentially expand the reach of U.S. scientific experts traveling abroad through identification of new and existing diplomacy opportunities worldwide. The initiative aims to highlight the global challenges facing the international scientific community, and hopes to collaboratively solve these critical issues moving forward.

Spain feels debt heat, Greece way off bailout terms

MADRID/BRUSSELS (Reuters) - Spain paid the second highest yield on short-term debt since the birth of the euro at an auction on Tuesday, and EU officials said Greece had little hope of meeting the terms of its bailout, casting fresh doubt on its future in the euro zone.

Spain's increasingly desperate struggle to put its finances right has seen its borrowing costs soar to levels that are not manageable indefinitely, reflecting a growing belief that it will need a sovereign bailout the euro zone can barely afford.

It has become the recent focus for investors, but Greece - where the sovereign debt crisis began - remains a powder keg. If Athens were to default or exit the euro zone, the knock-on effects could push Spain and even Italy over the edge.

With inspectors from the EU, European Central Bank and International Monetary Fund returning to Greece to decide whether to keep it hooked up to a 130-billion-euro lifeline or let it go bust, three EU officials said they were likely to conclude Athens cannot repay what it owes, making a further debt restructuring necessary.

This time, the European Central Bank and euro zone governments would likely have to take a hit on some of the estimated 200 billion euros ($240 billion) of Greek government debt they own if Athens is to be put back on a sustainable footing.

But there is no willingness among member states or the ECB to take such dramatic action at this stage.

"Greece is hugely off track," one of the officials told Reuters, speaking on condition of anonymity. "The debt-sustainability analysis will be pretty terrible."

Prime Minister Antonis Samaras said Greece's economy could contract by more than 7 percent this year, pushing debt-cutting targets further out of reach, but he pledged to stay the course.

"There are certainly delays in this year's agreed program, and we must quickly catch up," Samaras told party colleagues. "Let's not kid ourselves, there is still big waste in the public sector, and it must stop."

Underlining the pressure on the euro zone, Moody's Investor Service lowered the outlook on the EU's temporary bailout fund, the European Financial Stability Facility (EFSF), after threatening the top-notch credit rating of three of its main backers, including Germany, earlier in the week.

The Spanish Treasury sold the 3 billion euros of three- and six-month bills it was aiming to, though yields climbed; the six-month paper jumped to 3.691 percent from 3.237 percent last month.

"The most important takeaway from this auction is that Spain was able to get all its debt out the door," said Nicholas Spiro of Spiro Sovereign Strategies. "Still, in March, Spain was able to issue six-month debt at a yield of under 1 percent. Now it is paying 3.7 percent."

Spain had cushioned itself by securing well over half its annual debt needs in the first six months of the year when market conditions were more benign, but that advantage has evaporated as its funding needs for the rest of the year have grown.

On Friday, the government said it expected the economy to remain in recession well into next year, while the autonomous region of Valencia became the first to ask Madrid for aid to pay debt obligations it cannot meet. Others are expected to follow.

Spain's northeastern region of Catalonia, responsible for a fifth of the country's economic output, admitted it had financing needs to meet while its access to markets was shut, but had not decided yet whether to tap a state liquidity line.

BOND MARKET MESSAGE

On the secondary market, Spanish five-year government bond yields rose above 10-year yields for the first time since June 2001. Having to pay more to borrow shorter-term rather than longer-term is usually a sign that markets think the risk of a default or debt restructuring has increased.

"The spread between 5- and 10-years moved to negative today, which is a classic sign that the market thinks the current trends are unsustainable for Spain's fiscal dynamics," said Nick Stamenkovic, bond strategist at RIA Capital Markets.

The return investors demand to hold Spanish 10-year bonds is now at 7.6 percent, while the cost of insuring Spanish debt against default has also hit record highs.

Ten-year yields above 7 percent have proved to be a tipping point leading eventually to bailouts for other countries in the euro zone, though Spanish Economy Minister Luis de Guindos insisted on Monday that Madrid would not need more aid.

The government has already asked for up to 100 billion euros to recapitalize the nation's banks, which have been battered by a four year economic downturn and a property crash.

The government has launched a fresh 65 billion euro package of tax rises and spending cuts designed to chip away at its debt mountain but it will also probably drive the economy deeper into recession.

The alarming spiral of Spain's debt costs has banished any hopes that a bailout of its banks, or a June EU summit that gave the euro zone's rescue funds a green light to intervene in the markets, has put the debt crisis into abeyance.

Spain and Italy have called for help to ward off market pressure. The ECB has cut interest rates but has shown marked reluctance to revive its bond-buying program, the only mechanism that could lower borrowing costs at a stroke.

De Guindos and Wolfgang Schaeuble, Spain and Germany's Finance Ministers, called on Tuesday for a quick implementation of the decisions of the last European Union summit, particularly setting up a banking union with a single European supervisor.

They also said after meeting in Berlin that Spain's funding costs did not reflect the fundamentals of its economy and the sustainability of its debt.

French Foreign Minister Laurent Fabius said further aid for Spain could take the form of an increase in Europe's rescue fund or action by the ECB.

"I hope it will not be necessary to intervene again," he told France 2 television. "If we have to intervene, it could be an increase in the firewalls ... or interventions by the central bank."

The euro zone as a whole is now subsiding into recession.

Business surveys on Tuesday showed the currency area's private sector shrank for a sixth month in July, with the downturn that began in the euro zone's high debt nations now becoming entrenched in Germany and France.

Moody's lowered the outlook on the EFSF's provisional(P)Aaa long-term rating to negative from stable, in a move it said followed from its decision earlier in the week to change the outlooks for Germany, the Netherlands and Luxembourg to negative.

The ratings agency cited an increased chance that Greece could leave the euro zone when in lowered the outlook on all the fund's top-rated guarantors except Finland.

It also warned Germany and the other 'AAA'-rated countries that they might have to increase support for Spain and Italy.
